The Paradox Prism imploding is implied to be what shattered the multiverse, and judging by the trailer, split Sonic's friends across reality. Along with seemingly warping their dimension into their current state. So it's a little of both - it's an alternate look at their reality, but it very much WAS their original reality at one point.
